DeFi explained: understanding decentralized finance.

DeFi, decentralized finance, is an ecosystem of financial services that works without banks, brokers, or traditional intermediaries. Everything runs on smart contracts: code that automatically executes financial operations on the blockchain.

Why DeFi exists

In traditional finance, everything goes through intermediaries. To borrow, you go to a bank. To trade assets, you use a broker. DeFi proposes an alternative: the same financial services, executed by code on a blockchain.

Pillars of DeFi

Exchanges

DEX, Decentralized Exchanges

DEXs (Uniswap, SushiSwap) let you swap tokens directly between users using liquidity pools instead of traditional order books.

Lending

Lending & Borrowing

Protocols like Aave and Compound let you lend your crypto for interest or borrow against collateral. Rates are determined by supply and demand in real-time.

Yield

Yield Farming & Staking

Yield farming means providing liquidity to protocols for rewards. Staking means locking tokens to secure a network and earn returns. Both carry specific risks.

Stablecoins

Stablecoins

Stablecoins (USDT, USDC, DAI) are pegged to a traditional currency, usually the dollar. They serve as a stability refuge in the crypto ecosystem.

Real risks of DeFi

Smart contract risk

Smart contracts are code. They can contain bugs or vulnerabilities. In 2024 alone, over $1.7 billion was lost to DeFi protocol exploits.

Impermanent loss

When you provide liquidity to a pool, the value of your tokens can change compared to simply holding them. This loss is real and can erase your fee earnings.

Rug pulls

Fraudulent projects that attract funds then disappear. Common in low-cap tokens and unaudited protocols.

FAQ

What is DeFi?
DeFi is a set of financial services built on blockchain that operate without traditional intermediaries. Users can lend, borrow, swap, and earn yield directly via smart contracts.
Is DeFi risky?
Yes. Smart contracts can have bugs, protocols can be hacked, and token values can drop rapidly. It's essential to understand before investing.
